Monitoring of a WSS 3.0 installation configured to use SQL Server Embedded Edition is not supported because of the following reasons:
Repository Database - The SharePoint Diagnostic Manager repository database may not be installed on the Windows Internal Database that may be created along with Windows SharePoint Services 3.0. This is a special database that may only be used by SharePoint. You must install the repository database on a separate installation of SQL Server.
Configuration Database Connections - SharePoint Diagnostic Manager will connect to the configuration database of monitored farms to read the farm topology (servers and server roles). Some SharePoint configurations restrict access to the SharePoint database server. For example, in some cases the browser service is stopped. For SharePoint Diagnostic Manager to monitor a farm, it requires several configuration conditions:
The SQL Server Browser service on the SharePoint database server must be running.
The Microsoft SSEE instance must be configured to accept TCP/IP or named pipe connections.
The Hide Instance option must be disabled on the SQL Server Configuration Manager.
